What is Forex Trading?

Forex (Foreign Exchange) is the global marketplace where currencies are bought and sold. It's the largest financial market in the world, with over $7.5 trillion traded every single day. That's more than the stock market, bond market, and crypto market combined.

When you trade forex, you're buying one currency while simultaneously selling another. Currencies are always traded in pairs โ€” like EUR/USD (Euro vs US Dollar) or GBP/USD (British Pound vs US Dollar).

Here's the beautiful part: the forex market is open 24 hours a day, 5 days a week. It doesn't close like the stock market. Whether you're in Lagos, London, or Los Angeles, you can trade at any time that suits your schedule.

Imagine you believe the Euro will strengthen against the US Dollar. You buy EUR/USD at 1.0800. If the price rises to 1.0850, you've gained 50 pips of profit. If you traded 0.1 lots (a mini lot), that's approximately $50 profit. If you traded 1.0 lots (a standard lot), that's approximately $500 profit.

Key Terms Every Beginner Must Know

๐Ÿ“Œ What is a Pip?

A pip (Percentage in Point) is the smallest unit of price movement in forex. For most currency pairs, 1 pip = 0.0001. For pairs involving Japanese Yen (like USD/JPY), 1 pip = 0.01.

When EUR/USD moves from 1.0800 to 1.0810, that's a movement of 10 pips.

Standard lot (1.0) = 100,000 units โ†’ approximately $10 per pip

Mini lot (0.1) = 10,000 units โ†’ approximately $1 per pip

Micro lot (0.01) = 1,000 units โ†’ approximately $0.10 per pip

๐Ÿ“Œ What is a Lot?

A lot is the standardized quantity of currency you trade. Think of it as a "package size." As a beginner, always start with micro lots (0.01) โ€” this way, even if you lose 50 pips, you only lose about $5 instead of $500.

๐Ÿ“Œ What is Spread?

The spread is the difference between the Buy price (Ask) and the Sell price (Bid). This is how your broker makes money. A typical spread on EUR/USD is 1-2 pips. Lower spreads are better for you as a trader because you pay less to enter each trade.

Leverage allows you to control a large position with a small amount of money. For example, with 1:100 leverage, $100 in your account controls $10,000 worth of currency.

Leverage is a double-edged sword. It amplifies both your profits AND your losses. A 1% move against you with 1:100 leverage means you lose your entire deposit. Always use leverage carefully and with proper risk management.

Buy (Long) โ€” You profit when the price goes UP. You believe the base currency will strengthen.

Sell (Short) โ€” You profit when the price goes DOWN. You believe the base currency will weaken.

A Stop Loss is a pre-set price level where your trade automatically closes to prevent further losses. It's your safety net. NEVER trade without a stop loss. This single rule will save your trading career.

๐Ÿ“Œ Take Profit (TP)

A Take Profit is a pre-set price level where your trade automatically closes to lock in your profit. It removes the temptation to hold too long and give back your gains.

Break Even means moving your stop loss to your entry price once the trade is in profit. This means even if the market reverses, you lose nothing. It's a powerful way to protect your capital.

In forex, currencies are always traded in pairs. The first currency is the base currency and the second is the quote currency.

Risk Management โ€” The Most Important Skill

Risk management is more important than any strategy. You can have the best entries in the world, but without proper risk management, one bad trade can wipe out your entire account.

The 1-2% Rule

Never risk more than 1-2% of your account balance on a single trade. If your account is $1,000, your maximum risk per trade should be $10-$20. This means even 10 consecutive losing trades only cost you 10-20% of your account โ€” you survive and can recover.

Risk-Reward Ratio (R:R)

Always aim for a minimum 1:2 risk-to-reward ratio. This means if you risk 20 pips, your target should be at least 40 pips. With a 1:2 ratio, you only need to win 40% of your trades to be profitable.

You take 10 trades, risking $20 each (1:2 R:R).

You win 4 trades: 4 ร— $40 = +$160

You lose 6 trades: 6 ร— $20 = -$120

Reading Charts โ€” Candlestick Basics

Candlestick charts are the most popular chart type in forex. Each candle tells you four pieces of information: the Open, High, Low, and Close price for a specific time period. Understanding candles is the foundation of ALL price action trading.

Long upper wick = Sellers pushed price back down. There's resistance above.
Long lower wick = Buyers pushed price back up. There's support below.
Short wicks = One side dominated with little fight from the other.
Equal wicks = Market was undecided โ€” watch the next candle for direction.

Market Structure โ€” Uptrend vs Downtrend

Understanding market structure means knowing the direction of the market. This is the FIRST thing you should identify before placing any trade.
